Iceland has abundant geothermal energy resources which are important for both direct utilization like space heating and for electricity production. Roughly 18 % of produced electricity in Iceland is sold directly to the market, the rest is mostly purchased by heavy industry, particularly aluminium smelters, according to contracts.
The purpose of this research is to give further insight into key elements regarding decision making in construction and operation of a geothermal power plant and the interaction between the resource and economic factors. This is achieved by adding possibilities for a changeable electricity price in the market, for negotiating a contract with a new buyer outside the market and for buying additional energy in a wholesale market. With these additions, energy sales are not constricted to a competitive market and the the power plant has more options in fulfilling the contract.
A base case is presented with parameter values that are regarded as likely and/or normal. In addition, several cases where effects of changes in contract parameters, the wholesale price, opportunity cost and the cost of externalities on profits, the quantity of heat left in the geothermal system and the sales pattern are presented. A higher wholesale price causes a further reduction in the heat reserves and lower profits. How much the power plant chooses to sell in the market depends on production costs versus market price. Production costs depend on the heat reserves in the system. The lower they are, the higher the production costs. Therefore, the power plant is less likely to sell its production to the market if production costs are relatively high. The agreed quantity to be sold to the new buyer has a large effect on how much the power plant chooses to sell in the market. A similar argument holds regarding how much the power plant chooses to buy in the wholesale market to fulfil the contract. The lower the wholesale price and higher the production cost, more will be bought in the wholesale market and less will be produced form the geothermal system.
